The bond markets constitute the largest asset class among global portfolios.Although, there is a very large body of literature including pricing, term structure models and the determinants of yield spreads, the amount of work on market integration for fixed-income securities is modest. Indeed, the market structure of government bonds is very important since it informs the portfolio manager on strategic asset allocation and government decision maker on the cost of fiscal deficit funding. A deeper understanding of the government bond market integration is specifically relevant in view of the major innovations in world capital markets including development of significant bond markets in emerging economies as well as the advent of exchange traded bond funds (ETFs). Differences in economic, fiscal, monetary and governance policies also affect the level and dynamics of market integration of government bonds. We will examine international data set of government bond indices from Merrill Lynch for 20 developed markets (DMs) and from J.P. Morgan for 10 emerging markets (EMs) to estimate bond risk premia based on a conditional version of the four-factor international asset pricing model (IAPM) of Chaieb and Errunza (2007). We will decompose bond excess returns into global market, global currency, local market and local currency risk premia. The model will be estimated for different maturity bands to obtain term structure of integration indices. We will then relate the estimated integration indices to macroeconomic, informational, institutional and economic conditions, notably inflation uncertainty, monetary policy, liquidity constraints, quality of credit, tax regimes, and political risk. The results of this research project will shed new light on how government bonds are priced in an increasingly global market, and what tangible benefits we can expect from globalization. It thus has the potential to help determine more effective fiscal policy and portfolio management strategies.
