Holding inventory for shipment consolidation in hub location modeling

In this study, shipment consolidation and inventory holding decisions are taken into account while determining the locations of hubs, in a setup where a heterogeneous fleet is used for inter-hub transportation. The demand for transportation of freight between origin–destination pairs is distributed over a multi-period planning horizon. A mixed-integer optimization model is developed that decides on the optimal location of hubs, allocation of demand nodes to hubs, inventory to be held at hubs in each time period, and the type and number of vehicles to be dispatched on inter-hub links in different time periods. The model takes into account constraints on promised time for delivery, inventory storage space at hubs, and vehicle capacities. A solution methodology that incorporates solving a shipment consolidation subproblem is developed and embedded in a variable neighborhood search heuristic. Results from the numerical experiments of a realistically prepared data set show the effectiveness of the proposed solution algorithm over a commercial solver. The resulting hub networks are compared and analyzed across several values of parameters, using data from three separate years, to derive managerial insights. In particular, the results indicate that holding freight inventory not only reduces total costs and transportation expenses but also decreases the number of flights needed and allows for fewer hubs in the network, highlighting the importance of concurrently optimizing inventory holding and hub location decisions. Furthermore, computational analysis demonstrates that an average cost savings of 16% can be achieved by integrating shipment consolidation decisions into hub network design.
