A FAVAR Analysis of the Canadian Dollar: How Important Are Macroeconomic Fundamentals?

Abstract
Present-value models of the exchange rate imply that exchange-rate movements are driven by unexpected changes in macroeconomic fundamentals. This paper studies whether these models can offer a good description of monthly changes in the Canadian/US dollar exchange rate. In order to better identify unexpected changes in fundamentals, several Factor-Augmented Vector Autoregression (FAVAR) models are specified and compared to traditional VAR models. In addition, factor analysis is also used to obtain a better proxy for the fundamentals. The results indicate that factor-augmented models can help obtain impulse-response functions that are significant and consistent with theoretical exchange-rate models.
