We pursue the goal of explaining the Equity Premium Puzzle using Canadian data on aggregate consumption and the Composite S&P/TSX index.The framework used is a modified Consumption Capital Asset Pricing Model (CCAPM) from Campbell and Cochrane (1999).They use a formulation of external habits which generates a time-varying and countercyclical coefficient risk aversion and equity risk premium.We show that the forcing habit process has more success in explaining the equity risk premium than the standard CCAPM.However, the simulated data generate too much returns predictability and most of the price-dividend ratio volatility is explained by real returns rather than real dividends growth as implied by Canadian data.These findings suggest dividends predictability and support present value models based on dividends flows discounted at a constant rate.
